Walls and Ceilings - Putting chair rail over wainscotting?

A co-worker of mine gave me some wainscotting and chair rail.
I am putting it in my bathroom (3.5' high). I was looking at it and trying to figure out how I am to put the rail on. Is it supposed to sit "on" the panels, against the wall? The panel is a generic version of wainscotting and is very thick. I thought chair rail is supposed to overlap the panelling but this would make it come off the wall about 3/8". Also my co-worker mentioned that I was supposed to sit the panels "on" the baseboards. I don't see how that would look very good. Any help would be great as I want to start this project VERY soon.
