I've included two pictures below, would someone please tell me which is the correct method? If there are required gaps, how wide must they be (min/max)?

The 1st illustration is closest to being correct. You hang the ceiling first and then when feasable you butt the wall drywall up to the ceiling - it helps to hold the ceiling drywall up around the perimeter.
