I saved money 30 yrs ago when I finished a new bathroom with 1/8" plastic coated, grooved paneling. Now the paneling is flaking and we want a change for a modest investment. I hate the idea of having to peel off the paneling and extensively repair or even replace the drywall. The panel seems still solidly attached to drywall beneath. Can I effectively just fill the grooves, prime the walls, then apply a heavy vinyl wallpaper with the special kitchen/bathroom paste?

They make a wallpaper "underlayment" that will cover such grooves. It's sort of a 2 piece dense paper which leaves the outer layer smooth, while the backing adheres to whatever's under it.
