The diverter is not diverting water to the shower anymore so I bought a repair kit from home depot (the one with the white plastic diverter washer).
I removed the old diverter but the screw has come undone and the old plastic washer has fallen off inside. No matter what I do, I cannot get the old parts out to get the new parts in.
There also seems to be some kind of "lip" right inside the pipe that is preventing the piece from coming out. This lip has like four holes in it but I cant pull it out. I dont know if it is even supposed to come out.
FYI...i unscrewed the handle screw, removed the handle, then removed the chrome cover, then unscrewed the stem. Is there anything else I am missing to be able to remove the old parts and install the new ones?

Hmmmm, no replies.....??? It is possible that the fragmented washer has been pushed up into the shower pipe, not a usual thing. If that is the case, remove the shower head and turn the water on full, the washer should pop out of the pipe. Faucet designs do not normally leave components that might come loose, inside the pipe that they feed.

I can actually see the white washer in the hole where the diverter used to be, and the screw behind it.
