Where should the drywall stop, resting on top of the flange, or over the flange? The new Kohler whirlpool tub will be put in an alcove (3 walls).

You should install lattice strips on the exposed studs above the tub base and the sheetrock on top of that and let it extend within 1/4" of the tub. Now if you are going to tile that area, don't use sheetrock, but use concrete backer underlayment (CBU) instead. It is all 1/2", so it is the same thickness as wallboard.
