There was an addition installed on my house between the garage and the house (breezeway) back in the 60's. On my family room wall which is the garage exterior wall they left all the exterior plywood and put panelling right over it. My question is, if I remove this panelling and install sheet rock can I go directly over the plywood? Also they never installed sheet rock on the garage side of the wall so I am gonna put the fire rated sheet rock. I am a little confused though of how to put the insulation up. They have it there with the vapor barrier towards the garage. On the other side of that is the felt paper vaper barrier and then the plywood that I just stated. Is this fine because they have the felt paper on the living side?

Yes you can install drywall over plywood.
Vapor barrier is supposed to be on the heated side of the wall. I don't know if it will be a problem or not.
