I have a new on-demand water heater and want to occasionally sleep in the room it is in. Is this OK? Or do I have to make a little "room" around the water heater to avoid possible problems? thanks

Most codes state that water heaters cannot be in an "occupied" room. This translates to a closet type enclosure. Hot water is not something you would want to wake you up. Good luck.

My state codes do not allow GAS appliances that suck air from the surrounding room in any bedroom or bathroom. The reason being that you could be overcome by the nasty poision gas if something, god forbid, went wrong. An electric heater is no problem and sealed combustion heaters that draw their air from outside and spit the exhaust outside should be much safer.

Codes, and reasons for them, change from area to area. Everywhere I have lived code was "occupied room" and this included bathrooms. Besides the worry with gas, water heaters can explode from high pressure or high temps should the relief valve not work. Where I lived in Florida, the T/P valve had to be piped to the outside of the home.

Building a "little room" around the water heater would not cut the mustard. It would have to be a room that was not accessed from the sleeping room, and the combustion air for the WH would have to come in from somewhere else. A direct vent would solve this part of the issue.
