I am in the process of removing some ugly wallpaper. When I remove it, it peels the paint, along with the drywall paper off. Do I have to patch and sand it, or can I prime over the damaged paper on the drywall.

get everything off including ALL the glue. Prime with oil based primer. Possibly reply with what you plan on doing with the wall.

Are you using a steamer? I find I get very clean walls this way and it helps with glue removal. If the walls are gouged from a putty knife I would first clean all the glue off (DIF), and then use sheetrock mud (joint compound) to fill the gouges. Sand it flat with a sanding screen (dont sand it after it starts to fuzz the paper) then prime w/ 123 (Zinnzer). The oil base would be somewhat superior as Joneq suggests but I don't like dealing with oil, its unpleasant and I dont think it's much of an advantage. Good luck.
